How are you taxed on mutual funds?
Like income from the sale of any other investment, if you have owned the mutual fund shares for a year or more, any profit or loss generated by the sale of those shares is taxed as long-term capital gains. Otherwise, it is considered
Examples of ordinary income include salaries, tips, bonuses, commissions, rents, royalties, short-term capital gains, unqualified dividends, and interest income. For individuals, ordinary income usually consists of the pretax salaries and wages they have earned.
- Wait as long as you can to sell. ...
- Buy mutual fund shares through your traditional IRA or Roth IRA. ...
- Buy mutual fund shares through your 401(k) account. ...
- Know what kinds of investments the fund makes. ...
- Use tax-loss harvesting. ...

Status of Filer | Single | Married, Filing Separately |
---|---|---|
0% | $0 to $40,400 | $0 to $40,400 |
15% | $40,401 to $445,850 | $40,401 to $250,800 |
20% | $445,851 and higher | $250,801 and higher |
Regardless of your income tax bracket, these gains are taxed at a flat rate of 15%. When you sell your equity fund units after holding them for at least a year, you realize long-term capital gains. These capital gains are tax-free, up to Rs 1 lakh per year.
Distributions and your taxes
If you hold shares in a taxable account, you are required to pay taxes on mutual fund distributions, whether the distributions are paid out in cash or reinvested in additional shares. The funds report distributions to shareholders on IRS Form 1099-DIV after the end of each calendar year.
Uncontrollable tax events
That usually means a lot less work is needed from the average investor. But when a mutual fund sells securities from its portfolio, it may lead to year-end distributions to investors, and these distributions are taxable investment income.
Mutual funds are not taxed twice. However, some investors may mistakenly pay taxes twice on some distributions. For example, if a mutual fund reinvests dividends into the fund, an investor still needs to pay taxes on those dividends.
Index mutual funds & ETFs
Index funds—whether mutual funds or ETFs (exchange-traded funds)—are naturally tax-efficient for a couple of reasons: Because index funds simply replicate the holdings of an index, they don't trade in and out of securities as often as an active fund would.
Capital gains distributions are paid by mutual funds from their net realized long-term capital gains and are taxed as long-term capital gains regardless of how long you have owned the shares in the mutual fund. Mutual funds may keep some of their long-term capital gains and pay taxes on those undistributed amounts.
Some taxes are due only when you sell investments at a profit, while other taxes are due when your investments pay you a distribution. One of the benefits of retirement and college accounts—like IRAs and 529 accounts — is that the tax treatment of the money you earn is a little different.
Can I withdraw mutual fund anytime?
Can I withdraw money from mutual funds anytime? Yes, you can withdraw money from most mutual funds anytime, unless they have a lock-in period.
The required documents for filing ITR with mutual fund income include PAN card, linked Aadhaar card, Form 26AS, Form 16, bank account details, salary slips (if applicable), proof of tax-saving investments, and documentation related to capital gains and dividend income.
Long-term capital gains on mutual funds are available when you sell your equity shares after holding on to them for more than a year. When your long-term capital gains are above Rs 1 lakh, you will have to bear taxes on them. The LTCG on mutual funds tax rate is 10% with no indexation benefit.
When you make a withdrawal from a mutual fund that is in a taxable account, you'll owe taxes based on how long you've owned those shares. Profits on shares held a year or less are taxed at the rate for short-term capital gains, which is the same as the rate on your other income and might be as high as 37%.
In fact, bigger is definitely better for both. Portfolio management is practically on auto-pilot, so investment missteps are minimized. And, more investors mean that the fund's operating expenses are spread over a larger asset base, thus reducing its expense ratio.
At least once a year, funds must pass on any net gains they've realized. As a fund shareholder, you could be on the hook for taxes on gains even if you haven't sold any of your shares.
The only way to avoid receiving, and paying taxes on, a fund's capital gain distribution is to sell the entire position before the record date.
Long-term capital gain = Final Sale Price - (indexed cost of acquisition + indexed cost of improvement + cost of transfer), where the indexed cost of acquisition equals the cost of acquisition x cost inflation index of transfer/cost inflation index of acquisition.
For most mutual funds categories, there is no prescribed holding period, however factors such as exit load, capital gains tax, performance, liquidity and financial goals should be taken into consideration when deciding the ideal period to stay invested in a scheme.
Capital gain distributions from mutual funds are reported to you on Form 1099-DIV, Dividends and Distributions. Capital gain distributions are taxed as long-term capital gains regardless of how long you have owned the shares in the mutual funds.
How often do mutual funds pay capital gains?
When the latter happens, the mutual fund must pay out those capital gains, at least once a year, in order to satisfy federal tax requirements. This payout is called a “distribution,” and it is paid to each shareholder on a pro-rata (equally portioned) basis.
You may have to pay capital gains tax on stocks sold for a profit. Any profit you make from selling a stock is taxable at either 0%, 15% or 20% if you held the shares for more than a year. If you held the shares for a year or less, you'll be taxed at your ordinary tax rate.
Mutual fund returns are taxed differently based on the type of income they generate. Capital gains from mutual funds are subject to capital gains tax, whereas dividends are taxed as ordinary income based on the investor's tax slab.
Mutual funds that receive dividends from their investments are required by law to pass them to their shareholders. 7 The exact manner they choose to do so can differ. Mutual funds typically distribute dividends on a regular schedule, which can be monthly, quarterly, semiannually, or annually.
